Tower Semiconductor Pivots to AI Infrastructure as Valuation Concerns Mount

The analog foundry is betting big on silicon photonics for AI data centers, but analysts warn the stock's premium valuation leaves little room for error.

Tower Semiconductor has transformed from a specialty analog foundry into critical AI infrastructure, supplying silicon photonics (SiPho) and silicon germanium (SiGe) technologies that power 800G and 1.6T optical transceivers—the nervous system of modern AI clusters.

Record Revenue Driven by AI Demand

Silicon photonics revenue more than doubled from $106 million in 2024 to $228 million in 2025. Fourth-quarter 2025 revenue reached $440 million, up 14% year-over-year, with net profit of $80 million (approximately 45-46% YoY growth). Q1 2026 posted $414 million in revenue (+15% YoY) and $65 million in net profit (+62% YoY), though the sequential decline from Q4 reflects typical seasonal patterns.

RF Infrastructure has overtaken Mobile as Tower's largest revenue driver, accounting for 32% of total sales in Q4 2025, up from 20% in Q4 2024.

Aggressive Capacity Expansion

Tower is backing its AI bet with substantial capital commitment. The company expanded its capital expenditure plan by $270 million, bringing total SiPho/SiGe investment to $920 million. The goal: increase capacity fivefold by the end of 2026.

Management says the risk is mitigated by customer commitments. Over 70% of new silicon photonics capacity is already reserved through 2028, backed by prepayments.

"We are truly, by far, the leader in silicon photonics," CEO Russell Ellwanger stated.

Execution Risks Remain

The company's manufacturing agreement with Intel for a New Mexico fab has stalled. Intel expressed intention not to perform under the 2023 agreement, and the companies have entered mediation.

Analysts have issued Hold ratings on the stock, citing stretched valuation concerns. Tower is trading at a significant premium to sector median P/E ratios, leaving little margin for error if execution falters or AI demand moderates.

The Pick-and-Shovel Play

Tower represents a classic "pick-and-shovel" investment on AI networking. While GPUs from Nvidia dominate headlines, the physical ability of those chips to communicate at scale depends on optical connectivity that Tower provides. The company's ability to secure 70% of future capacity suggests a defensible moat.

However, the combination of elevated valuation, the failed Intel partnership, and $920 million in required capex creates meaningful execution risk. For investors, Tower offers exposure to AI infrastructure growth—but at a price that assumes near-flawless delivery.
